Does Jack and Kate believe Michael?? Their actions would say they do, but there was a "knowing glance" shared between Jack and Kate when Michael mentioned how they were dirty and dressed in rags. We saw last episide that Kate told Jack about the costumes and fake beard - we were shown that for a reason.
